It is most commonly the price paid for the use of borrowed money or money earned by deposited funds. 06/08/2011 4 TYPES OF INTEREST • The effective rate is the interest rate on a loan or financial product restated from the nominal interest rate as an interest rate with annual compound interest payable in arrears. • The "real interest rate" is approximately the nominal interest rate minus the inflation rate (this can be found using the Fisher equation). It is the rate of interest an investor expects to receive after subtracting inflation. This is not a single number, as different investors have different expectations of future inflation. 06/08/2011 5 • Simple interest is calculated only on the principal amount, or on that portion of the principal amount that remains unpaid. • Compound interest is very similar to simple interest; however, with time, the difference becomes considerably larger. This difference is because unpaid interest is added to the balance due.
